What Is a DSCR Loan? A Plain-English Guide for NJ Investors

DSCR loans explained simply: how the debt service coverage ratio is calculated, what lenders look at, pros and cons, and when a DSCR loan fits a NJ rental.

If you invest in rental property, you've probably heard of DSCR loans. They're one of the most popular financing tools for investors, especially self-employed ones. Here's what they are and how they work.

DSCR in one sentence

A DSCR (debt service coverage ratio) loan is an investment property mortgage approved mainly on whether the property's rent covers its monthly payment, instead of on your personal income.

How the ratio is calculated

DSCR = monthly rent ÷ monthly housing payment (principal, interest, property taxes, insurance, and any HOA dues).

  • Rent $2,500, payment $2,000 → DSCR 1.25 (the rent covers the payment with room to spare)
  • Rent $2,000, payment $2,000 → DSCR 1.00 (break-even)
  • Rent $1,800, payment $2,000 → DSCR 0.90 (rent falls short)

These numbers are only examples. Lenders set their own minimum ratios, and rent is usually based on an appraiser's rent schedule or an existing lease.

Plain English: in New Jersey, property taxes and insurance are a big part of the payment, so they can make or break the ratio.

What else lenders look at

Credit score, down payment or equity, cash reserves, property type, and whether the property is a long-term or short-term rental. DSCR loans are non-QM, so terms vary more between lenders than with conventional loans.

Pros

  • No personal income verification in most cases
  • Can close in an LLC with many lenders
  • Easier to scale a portfolio property by property

Cons

  • Larger down payments than owner-occupied loans
  • Pricing is usually higher than conventional investment loans
  • Some loans have prepayment penalties, so read the terms

When it fits

DSCR loans fit investors whose tax returns don't reflect their real cash flow, and investors buying more properties than conventional limits allow. If you'll live in the property, look at other programs instead.
